I've heard a couple of stories over the last few days about this again, but in many ways I just can't see it, especially from an app perspective. Whilst it seemed fine to double pixel an app up from an iPhone to iPad screen, it doesn't seem to make sense to go smaller. So would a nano be an app-less device or have restrictions or what?
Any views?

As long as it's not TOO small, it should be able to have the original iPhone's resolution of 480x320. So all existing apps would work fine.
Have to put my fingers on a diet tho... gonna be cramped!
It will be interesting to see how exactly this works out. Mobile phones went through a sort of market led evolutionary process that killed off all the tiny mobile phones that were around a decade ago. Small phones were too easy to lose and break and too fiddly to punch in phone numbers compared to the sort of clamshell and smartphone sized mobiles that eventually won out.
Anon is right about the resolution issue.
Additionally, the rumor that the screen will be "edge to edge" seems to indicate that the screen could be be the same size as the current screen (the device would still be 1/3 smaller).
I think they just want something to compete in the budget space better than last gen. phones. As it is, the purchase price of an iPhone is a small fraction of the lifetime ownership cost. Why anyone would buy a 3GS at this point is beyond me.

Anthony has it. The story goes that apple is aiming to make a phone that can REASONABLY be bought outright so they can compete in a different market to which the current iPhone competes in (ie. prepaid). I've heard the same thing re the screen being edge to edge, but I've also heard that it will still be smaller. And if the display is yet again improved on, resolution shouldn't be as a big a problem as screen real estate. Also, kinda surprised you haven't been talking about the fairly firm rumours re the iPad 2 AND 3...

I am under the impression that it is designed to hit a specific lower price point. This would mean that to meet the lower pricepoint the processor might have to be the previous generation or a less delux caseing. But maybe not I don't know if they would skimp in the processor or case.
I would presume that the smaller size refers to removing the bezel from the top and bottom and keeping the window the same size. Perhaps without the retna display and a shorter battery life unless they add a millimeter or two in thickness. No doubt some of those new multi finger jestures would make this possible (removal of some present buttons and controls).
iphone has the top of the market smart phone wise and needs to work the lower end of the market effectively with a product that can be free with activation. To take Android face on as Andriod is building in the lower end of the market where people want a smart phone but do not want the build or expence of the iphone (or perhaps restrictions).
I have played with all the different smart phones have to say at this point even the high end droids seem to feel cheap and poorly constructed in the hand. The only other phone that had a good feel and interesting interface was the palm. I keep trying other phones to check out the action but that is my opinion at this point.

yes i know smartphones are the hot shit, i've got 1 too, but i only use it for - guess what - yes telephone conversations. for everything else i've got something with a bigger screen, even when im out & about.
So why not buy an iphone nano?!I would.
